Unemployment Benefits TAX FREE – Do You Need To Amend Your 2020 Tax Return?

Generally, you’ll have money withheld from your paycheck for several types of taxes: income, Social Security and Medicare.

Combined, the Social Security and Medicare taxes are called Federal Insurance Contributions Act taxes, and they can be up to 7.65% of your pay. But FICA taxes don’t apply to unemployment benefits.

You have to pay federal income taxes on your unemployment benefits, as well as any applicable local and state income taxes.

Similar to how you receive a W-2 or 1099-MISC tax form with your wages and income and use those to prepare your tax return, your state will send you the IRS copies of Form 1099-G with a record of how much you received in unemployment. You’ll include this amount in your income for the year when you file your taxes.

Through July 31, 2020, your taxable unemployment benefits may include an additional $600 a week as part of Coronavirus Aid, Relief and Economic Security Act stimulus. The extra benefit also counts as taxable income. The separate one-time stimulus check that was also a component of the CARES Act is not, however, subject to income taxes.

The Unemployment Tax Waiver Could Save You Thousands Of Dollars

This tax break could provide a tax savings of thousands of dollars depending on your tax situation.

With current individual tax rates ranging from 10% to 37%, the potential tax savings can vary from $1,020 to $3,825, Johnson says. The amount, of course, depends on the taxpayers filing status, income and other factors, such as deductions claimed on the tax return.

For example, if you qualify for the $10,200 tax break, youre single and are in the 22% tax bracket, you may qualify for a tax savings of $2,244. And if you are married and both you and your spouse qualify for the tax break, you may be able to save $4,488.

If You Cant Pay Your Taxes On Time

If you do end up owing the government money and;cant pay your taxes on time, the IRS offers several payment plan options that can help you.

But be aware that not paying the full amount you owe by the filing deadline will mean youll pay interest and possibly penalties on the unpaid amount even if you arrange a payment plan with the IRS.

Modified Adjusted Gross Income

The IRS details the MAGI calculation in online instructions posted Friday. They’re titled “New Exclusion of up to $10,200 of Unemployment Compensation.”

“I think what was cool is they were able to adopt an existing form that allows people to get the exclusion,” Janet Holtzblatt, a senior fellow at the Urban-Brookings Tax Policy Center, said of the IRS. “They didn’t have to come up with a new form.

“That’s really very efficient.”

The IRS is working with online tax preparers to update current tax software so taxpayers can determine how to report their unemployment income on their 2020 tax return, the agency said Friday.

It appears digital tax preparers need some more time before their software can account for the new rules.

“We are awaiting additional guidance from the IRSon how the unemployment exclusion will be implemented,” said Lisa Patterson, a spokeswoman for H&R Block.

TurboTax expects updates to be available to taxpayers later this week, according to a spokeswoman.

The first big question to tackle is to see if you qualify for unemployment benefits. Though the Department of Labor administers the guidelines, each state has its own separate requirements to qualify.

    Beginning in May and continuing into the summer, the IRS will;automatically refund taxpayers who filed their returns without claiming the new tax break on unemployment benefits, it said, but this was in regards to their federal return.

    Some states may still opt to tax jobless aid, tax experts say. That means some taxpayers may have to file an amended return to get their maximum refund if;the unemployment tax break now makes them eligible for additional tax credits that were not claimed on their original return, or if they mistakenly excluded their unemployment income in states that choose to still tax the jobless aid.;

    This varies;by state.;Taxpayers who filed their returns before the American Rescue Plan became law in March may need to file an amended state tax return to get a state refund.;

    New Mexico, for instance, has advised taxpayers to amend their returns if they were filed before mid-March.

    Making Estimated Tax Payments

    You might be required to make payments directly to the IRS as quarterly estimated tax payments if you elect not to have taxes withheld from your unemployment benefits. This works out to a payment once every three months. You can elect to do this instead of having 10% withheld from every unemployment check, giving yourself a little bit of wiggle room when money is tight.

    You might even have to make quarterly payments in addition to withholding from your benefits. You’re obligated to make estimated payments if you expect that you’ll owe at least $1,000 after accounting for all taxes withheld from all your sources of income, and if you expect that your withheld taxes plus any refundable tax credits you’re eligible for will be less than 90% of what you’ll owe, or 100% of the total taxes you paid last year.

    You might want to consult with a tax professional because the whole equation can be complicated. You could accrue additional penalties if you don’t pay enough tax, either through withholding or estimated tax payments.

    Reporting Unemployment Income For Taxes

    Your state’s unemployment agency will report the amount of your benefits on Form 1099-G. The IRS gets a copy, and so do you. The form will also show any taxes you had withheld.

    You must report these amounts on line 7 of the 2020 Schedule 1, then total all your sources of additional income in Part I of the schedule and transfer the number to line 8 of the 2020 Form 1040.

    The economic impact payment or stimulus checks that you might have received are not considered to be unemployment compensation. You do not have to pay taxes on this money.

    Note On Special Benefits

    The EI repayment requirement only applies to regular benefits, including regular fishing benefits.

    It does not affect special benefits such as those for:

    • Maternity
    • Sickness
    • Parents of critically ill children

    If you receive only special benefits, you do not have to worry about repaying benefits if your net income surpasses the threshold. Similarly, special benefits received in the previous decade do not trigger the repayment requirement.

    If you receive both special benefits and regular EI benefits in the same year, you may be required to repay a portion of your regular benefits.

    For example, if you received both unemployment and maternity benefits in 2019, your net income for that year was over $66,375 and you received regular EI benefits in one of the 10 previous years, you would be required to repay a portion of your benefits. However, you would only be required to repay regular benefits rather than special maternity benefits.

    • However, if you qualify for EITC, or the child tax credits, your taxes could be covered.

    • If you are still unemployed come 2021 tax time, you can set up a payment plan with the IRS or work out other delayed payment options.
    • The IRS assesses penalties on the balance owed when you file and when you pay late they also compound interest on the full bill daily. The IRS has programs that may forgive your tax penalties. If you qualify, this will also help reduce your interest and lower your overall tax bill.
    • Make sure you file your tax return on-time, even if you cant pay. In the short-term, the penalties for filing late are higher than the penalties for paying late.

    Although the state of New Jersey does not tax Unemployment Insurance benefits, they are subject to federal income taxes.     In some cases, you may earn above the threshold and still not be required to repay any of your benefits.     How The Tax Break Works

    Q1 What If I Already Filed My 2020 Tax Return Do I Need To File A Form 1040

    A1.;Unless you’re entitled to a new credit or additional deductions as described in Topic E, there’s no need to file an amended return to report the amount of unemployment compensation to exclude. The IRS will perform the corrections starting in late May and continue throughout the summer and into the fall.

    If you already filed your tax return, we’ll determine the correct taxable amount of unemployment compensation and tax.
