How Income Tax Works

Federal and Ontario income taxes are paid to the Canada Revenue Agency , which is part of the federal government.

Income tax is commonly taken off your pay by your employer, or off your pension, and sent directly to the CRA. You may also have to calculate the tax you owe and send a payment to the CRA.

Each year, you should file a tax return with the CRA to:

  • report the income you’ve made
  • ensure you’ve paid the correct amount of income tax
  • access tax credits and benefits

How much youâll pay if you do your own taxes

Designate one place to keep all tax documents and add to it throughout the year. This could include a file folder, box or other compartment in a secure location. Add tax records receipts for charitable donations, bank interest statements, W-2s, 1099s, etc. as you get them. That way you wont have to dig around for lost documents or proof of expenditures when you want to file your taxes.

You should keep records for items of income, deduction or credit shown on your tax return until the period of limitations runs out. For many records that means three to seven years, but be sure to verify IRS recommendations before shredding any documents.

Did You Have A Life Event This Year

When life happens, all sorts of tax consequences can ensue. A divorce or a major health problem can wreak havoc on a once-simple tax picture. Financial windfalls and shortfalls can also dramatically change your tax outlook. If you got an inheritance from a late family members trust, you might not receive the required Form K-1 until months after the April 15 deadline, which means filing for an extension.

If you have a mortgage forgiven through a short sale, or if you have student debt retired after negotiating a financial-hardship reduction, you might receive an IRS Form 1099. In most cases, youll have to pay taxes on the forgiven amount, because the IRS considers it as income. If youre older than 70 and have an Individual Retirement Account, youll need to start preparing for annual required minimum distributions.

A life event doesnt necessarily need to send you straight to your CPAs office, but it can raise the level of tax preparation difficulty and the chances that youll want to hire a professional.

Determine Your Filing Status

One critical part of your tax preparation is correctly determining your filing status. Based on your filing status, your tax burden can be altered significantly. You shouldnt have any trouble determining your filing status.

There are only five different tax filing options.

Single

If you arent married, then youll choose this option. Additionally, if you are divorced or legally separated, then you can claim this status.

You can file your taxes with your spouse. However, your marriage should have taken place on or before December 31st of the tax year. If you got married later, then you can not file as a joint married couple on that year’s tax form.

You can choose to file your taxes separately from your spouse. In some cases though, that may lead to a higher amount of taxes owed at a higher tax rate. You can prepare your taxes in both ways to determine whether or not this is a good option for your household.

Head of household

If you are not married but maintain a home for yourself and at least one dependent, then you may qualify for this. With that said, there are some special rules surrounding your circumstances.

Widow or Widower with Dependents

This filing status is the least common. If your spouse passed away during the year leaving behind you and a dependent child, then you might qualify for this status.

Take a minute to determine your filing status based on the IRS guidelines. In most cases, it will be fairly easy to find out which status you should claim.
